Cash flow for contractors
Payment terms are a financing decision dressed as an administrative detail. Net-60 on a large engagement means carrying two months of your own costs, and the cost of that money is real whether or not it appears on any invoice. Shorter terms are frequently available for asking, and late-payment interest clauses are frequently accepted when proposed at signing rather than invoked afterwards.
Invoices that get paid quickly share a shape: a purchase order or engagement reference, the deliverable named in the language the agreement used, dates, the agreed rate and quantity, payment terms restated, and remittance details. Ambiguity on any of those routes the invoice to a queue.
What to keep, and for how long:
- Invoices issued and payments received — the primary record of business income
- Receipts for every deductible expense, matched to the expense category
- A contemporaneous mileage log with dates, destinations and purpose
- Signed agreements and scopes of work for every engagement
- Generally three years from the filing date, and seven where a loss is claimed
Self-employment tax
Self-employment tax is 15.3% — 12.4% for Social Security and 2.9% for Medicare — charged on 92.35% of net profit rather than on gross receipts. The Social Security half stops at the 2026 wage base of $184,500; Medicare has no ceiling. Half of what you pay is deductible against income tax, which softens the headline rate.
The IRS wants estimated payments four times a year — mid-April, mid-June, mid-September and mid-January — and charges an underpayment penalty when you miss them, even if you settle up in full at filing.
Deductible for most independent contractors:
- Mileage at the current IRS standard rate, or actual vehicle costs
- A home office used regularly and exclusively for the business
- Health insurance premiums, via the self-employed health insurance deduction
- Tools, equipment, software subscriptions and professional licences
- Continuing education and certification tied to your existing trade
The classification test that matters
Calling an engagement 1099 does not make it 1099. The IRS looks at behavioural control, financial control and the nature of the relationship — who sets the hours, who supplies the tools, who carries the risk of loss, and whether the arrangement looks permanent.
Several states apply an ABC test that is materially stricter than the federal one, and can reach a different answer on the same facts. Misclassification is assessed against the hiring party, not the worker, but it disrupts both sides — back taxes, penalties and reclassified benefits.
